Costs: Definition

What is Cost?

According to the common usage, cost is the fiscal value of commodities and facilities that manufacturers and customers buy. According to the fundamental economic discern, the cost price is the estimate of the substitute opportunities bygone in the option of one commodity or pursuit over others.

Such a basic cost is normally mentioned as the opportunity cost. For customers with a constant earning (fixed income), the opportunity cost of buying a new household instrument, for instance, the value of a vacation, is not being executed.

More ordinarily, cost price has an association between the value of production inputs and the degree of output. TC (total cost) price is mentioned to be the total expenditure sustained in attaining a particular degree of output. If such TC is divided by the unit manufactured, then the aggregate or quantity cost is procured.

A part of the total cost is known as fixed cost, for example, the cost prices of machineries do not differ with the quantity manufactured, and in the short run, do not change with the changes in the unit manufactured. Variable costs, such as the costs of raw materials or labour, change with the degree of output.

A facet of cost significance in an economic analysis is the marginal cost or the addition to the total cost due to the manufacture of an additional quantity of output. An enterprise wanting to maximise its worth and profit would, in theory, decide its degree of output by continuing manufacturing until the cost price of the last additional quantity manufactured (marginal cost) is just equivalent to the addition to the revenue (marginal revenue) procured from it.

Definition: A cost is an expenditure required to produce or sell a product or get an asset ready for normal use. In other words, it’s the amount paid to manufacture a product, purchase inventory, sell merchandise, or get equipment ready to use in a business process.

What Does Cost Mean?ContentsWhat Does Cost Mean?ExampleThere are many different costs, including fixed and variable, but they are all accounted for in the same way. Costs are recorded as expenses on the income statement during and accounting period and cleared out in a closing entry at the end of the period.

Example

Each cost is recorded in a different expense account depending on its purpose and cost driver. For example, the cost recorded to purchase inventory is booked in the cost of goods sold account when inventory is sold. These expenses are presented in a section of the income statement separate from the operating expenses. Cost of goods sold is used to compute gross margin and the gross margin ratio.

Costs incurred sell products like employing sales staff, renting selling space, and purchasing display ranks for products are recorded as selling expenses and presented on a multi-step income statement.

These two examples consist of cash outlays relating to purchase and selling inventory, but some businesses make their own inventory. Manufacturers invest large amounts of money in equipment and machines needed to produce and assemble products.

These machines are recorded on the balance sheet for the amount of money the business paid for them plus any expenses required to put them into service. In other words, the full cost of a piece of equipment is the purchase price, including taxes and fees, shipping and moving expenses, alterations, and any other expenses required to make the machine usable to the company. This cost is often referred to as the historical cost. Each piece of equipment is recorded this way on the balance sheet.

Cost is the value of money that has been used up to produce something or deliver a service, and hence is not available for use anymore. In business, the cost may be one of acquisition, in which case the amount of money expended to acquire it is counted as cost. In this case, money is the input that is gone in order to acquire the thing. This acquisition cost may be the sum of the cost of production as incurred by the original producer, and further costs of transaction as incurred by the acquirer over and above the price paid to the producer. Usually, the price also includes a mark-up for profit over the cost of production.

More generalized in the field of economics, cost is a metric that is totaling up as a result of a process or as a differential for the result of a decision.[1] Hence cost is the metric used in the standard modeling paradigm applied to economic processes.

Costs (pl.) are often further described based on their timing or their applicability.

In accounting, costs are the monetary value of expenditures for supplies, services, labor, products, equipment and other items purchased for use by a business or other accounting entity.[2] It is the amount denoted on invoices as the price and recorded in book keeping records as an expense or asset cost basis.

Opportunity cost, also referred to as economic cost is the value of the best alternative that was not chosen in order to pursue the current endeavor—i.e., what could have been accomplished with the resources expended in the undertaking. It represents opportunities forgone.[3]

In theoretical economics, cost used without qualification often means opportunity cost.[4]

Comparing private, external, and social costs[edit]

Main articles: Externality and social costWhen a transaction takes place, it typically involves both private costs and external costs.

Private costs are the costs that the buyer of a good or service pays the seller.[5] This can also be described as the costs internal to the firm's production function.

External costs (also called externalities), in contrast, are the costs that people other than the buyer are forced to pay as a result of the transaction. The bearers of such costs can be either particular individuals or society at large.[6] Note that external costs are often both non-monetary and problematic to quantify for comparison with monetary values. They include things like pollution, things that society will likely have to pay for in some way or at some time in the future, even so that are not included in transaction prices.

Social costs are the sum of private costs and external costs.[7]

For example, the manufacturing cost of a car (i.e., the costs of buying inputs, land tax rates for the car plant, overhead costs of running the plant and labor costs) reflects the private cost for the manufacturer (in some ways, normal profit can also be seen as a cost of production; see, e.g., Ison and Wall, 2007, p. 181). The polluted waters or polluted air also created as part of the process of producing the car is an external cost borne by those who are affected by the pollution or who value unpolluted air or water. Because the manufacturer does not pay for this external cost (the cost of emitting undesirable waste into the commons), and does not include this cost in the price of the car (a Kaldor–Hicks compensation), they are said to be external to the market pricing mechanism. The air pollution from driving the car is also an externality produced by the car user in the process of using his good. The driver does not compensate for the environmental damage caused by using the car.

Cost estimation[edit]

When developing a business plan for a new or existing company, product or project, planners typically make cost estimates in order to assess whether revenues/benefits will cover costs (see cost–benefit analysis). This is done in both business and government. Costs are often underestimated, resulting in cost overrun during execution.

Cost-plus pricing is where the price equals cost plus a percentage of overhead or profit margin. In business economics, the profitability of a trade or sales prospect relies on the ability of an enterprise to sustain market prices that cover all costs and leave a surplus for owner interest, as expressed by:

Manufacturing costs vs. non-manufacturing costs[edit]

Manufacturing costs are those costs that are directly involved in manufacturing of products.[9] Examples of manufacturing costs include raw materials costs and charges related to workers. Manufacturing cost is divided into three broad categories:[10]

Direct materials cost.

Direct labor cost.

Manufacturing overhead cost.

Non-manufacturing costs are those costs that are not directly incurred in manufacturing a product.[11] Examples of such costs are salary of sales personnel and advertising expenses. Generally, non-manufacturing costs are further classified into two categories:[12]

Selling and distribution costs.

Administrative costs.

A defensive cost is an environmental expenditure to eliminate or prevent environmental damage. Defensive costs form part of the genuine progress indicator (GPI) calculations.

Labour costs would include travel time, holiday pay, training costs, working clothes, social insurance, taxes on employment &c.

Fixed costs might include the cost of building a factory, insurance and legal bills. Even if your output changes or you don’t produce anything, your fixed costs stay the same. In the above example, fixed costs are always £1,000.Variable Costs (VC) Costs which depend on the output produced. For example, if you produce more cars, you have to use more raw materials such as metal. This is a variable cost.Semi-Variable Cost. Labour might be a semi-variable cost. If you produce more cars, you need to employ more workers; this is a variable cost. However, even if you didn’t produce any cars, you may still need some workers to look after an empty factory.Total Costs (TC) = Fixed + Variable CostsMarginal Costs – Marginal cost is the cost of producing an extra unit. If the total cost of 3 units is 1550, and the total cost of 4 units is 1900. The marginal cost of the 4th unit is 350.Opportunity Cost – Opportunity cost is the next best alternative foregone. If you invest £1million in developing a cure for pancreatic cancer, the opportunity cost is that you can’t use that money to invest in developing a cure for skin cancer.Economic Cost. Economic cost includes both the actual direct costs (accounting costs) plus the opportunity cost. For example, if you take time off work to a training scheme. You may lose a weeks pay of £350, plus also have to pay the direct cost of £200. Thus the total economic cost = £550.Accounting Costs – this is the monetary outlay for producing a certain good. Accounting costs will include your variable and fixed costs you have to pay.Sunk Costs. These are costs that have been incurred and cannot be recouped. If you left the industry, you could not reclaim sunk costs. For example, if you spend money on advertising to enter an industry, you can never claim these costs back. If you buy a machine, you might be able to sell if you leave the industry. See: Sunk cost fallacyAvoidable Costs. Costs that can be avoided. If you stop producing cars, you don’t have to pay for extra raw materials and electricity. Sometimes known as an escapable cost.Explicit costs – these are costs that a firm directly pays for and can be seen on the accounting sheet. Explicit costs can be variable or fixed, just a clear amount.Implicit costs – these are opportunity costs, which do not necessarily appear on its balance sheet but affect the firm. For example, if a firm used its assets, like a printing press to print leaflets for a charity, it means that it loses out on revenue from producing commercial leaflets.Market FailureSocial Costs. This is the total cost to society. It will include the private costs plus also the external cost (cost incurred by a third party). May also be referred to as ‘True costs’External Costs.
